I believe I've seen somewhere that ZenPhoto can not use more then 128Mb of disc space.
Given that a standard web hosting package would give a 10Gb disc the number 128Mb sounds a bit modest. Did I understand that correctly? In case I misunderstood, what would be the largest gallery size that can be created with ZenPhoto.

You have heard wrong. 
Zenphoto is filesystem-based, which means in this case that Zenphoto can use as much disk space as is allocated for the disk. It can (technically) accommodate as many images as the filesystem can hold. There are posts on this forum that talk about the limits of what Zenphoto can handle in terms of images which may provide further insight.
